Would you let your party use Immolate versus a demon?

Yes. I think it would be stated either in spell description or demons description if it was otherwise. Usually spell have like "This spell has no effect on demons etc." or "XXX Demon can only be hurt by magic/magic weapons etc.".
So since there is no information like that regarding Immolate - then Immolate works as described. Demons may have a different blood, but it's still a blood.
I would imagine the "spawn" of demons would contain some normal blood right? Almost all the demon forms listed are based on "normal" creatures anyway right? Unless there are goats in Churmog, albeit with some interesting abilities. Normal goats to those living in Churmog but considered to be demons in Ravenland. lol
I've kind of landed on the house ruling that, yes, demons have blood unless they are shape shifters. In that case they're pretty much 100% mog and as such immune to Immolate. I've warned the sorcerer so he doesn't get into worse trouble than he already is...
